SEC’s Reg Crypto Proposal Could Clarify Legal Status for Tokens

Regulatory Framework Could Resolve Token Ambiguities

Galaxy Research has indicated that the U.S. Securities and Exchange Commission’s (SEC) proposed Reg Crypto framework might provide hundreds of tokens with a formal means to exit their investment contract status. The proposal suggests that approximately 475 issuers could take advantage of this safe harbor annually, offering a potential resolution to ongoing securities law questions regarding tokens already in circulation.

Key Features of Reg Crypto

The SEC’s Reg Crypto framework aims to clarify the legal status of tokens classified under securities law. Under this proposal, qualifying crypto assets that were originally issued as part of an investment contract could transition to a non-security status once certain criteria are met. An issuer must complete any promised managerial work and stop making new commitments. Once these conditions are fulfilled, they would file a transition report with the SEC.

Galaxy’s head of research, Alex Thorn, believes that while the initial buzz might center around current tokens, the proposal offers broad implications for existing projects rather than just a surge in new public token sales.

Transition Process for Existing Tokens

The process would allow tokens to exist and trade independently of their original investment contracts. This development could significantly reduce long-standing uncertainty regarding the legal status of numerous tokens. While the SEC expects the preparation of such reports to average around 30 hours, many issuers might need legal or compliance assistance to navigate the requirements.

Fundraising Exemptions Also Proposed

In addition to the safe harbor, Reg Crypto introduces two exemptions aimed at easing the registration requirements for token sales. One exemption allows issuers to distribute up to $5 million over four years, while another, modeled after Regulation A, lets issuers raise amounts up to $75 million, subject to specific conditions.

The proposed rules would not restrict resale of tokens, enabling immediate circulation among users and potentially enhancing liquidity for newly compliant assets.

Disclosure Requirements and Market Implications

Unlike traditional corporate stock disclosures, Reg Crypto would establish requirements that cater specifically to digital assets, including details on token supply and governance structures. This shift acknowledges the unique nature of cryptocurrencies and the data crucial for investors assessing project viability.

Congressional Action Required for Lasting Clarity

Despite the potential benefits of Reg Crypto, Galaxy emphasized that meaningful regulatory clarity will ultimately hinge on congressional action. While the SEC can propose such rules, only legislation can ensure lasting stability in how tokens are classified. The Senate is set to address this topic further, with the CLARITY Act scheduled for discussion on September 15.

Public Comments Open Until October

The SEC has published the Reg Crypto proposal, opening a public comment period that remains active until October 20, providing stakeholders an opportunity to weigh in before any formal implementation.
