Proposed Ethereum Update Could Cut Staking Rewards in Half

Ethereum researchers have introduced a new proposal aimed at changing the protocol’s issuance model, which could lead to a significant reduction in staking rewards. The proposed shift under the Ethereum Improvement Proposal (EIP) 8361 would gradually burn a portion of validator rewards, potentially ending these rewards once approximately half of Ethereum’s supply is staked.

Details of the Proposal

EIP-8361, titled “Tapered Issuance Burn,” aims to adjust the rewards for validators based on the amount of ETH being staked. Currently, as the staking ratio increases, the amount of validator rewards would diminish, ultimately reaching zero as the total staked ETH approaches about 60.25 million, which is roughly half of Ethereum’s circulating supply estimated at around 120.7 million ETH.

The proposal suggests implementing an 18-month transition period to allow validators to adjust to these changes, preventing abrupt shifts in their reward structures. Initially, this would involve raising Ethereum’s base reward factor from 64 to 128 before tapering back to its current level.

Potential Impacts on Validators

Under the new framework, once the set threshold is surpassed, validators would cease to receive consensus-layer issuance rewards but could still earn from transaction fees and other revenue streams. This transition could notably alter the economics for validators and staking service providers in the U.S by potentially lowering expected returns.

Reasons for the Change

The authors of the proposal argue that maintaining a consistent yield despite a high staking ratio creates an ongoing incentive for more ETH to be added to staking, which may not necessarily enhance the security of the network. They highlighted that the current model allows for yields around 1.5% even if nearly all ETH is staked, which they believe is problematic.

Community Reactions and Future Steps

While EIP-8361 is now under review within the community, it still requires technical evaluation and further discussions among developers before any potential implementation in future network upgrades. Concerns have emerged regarding how these changes might affect the strategies of solo validators, institutional participants, and decentralized finance operations reliant on staked ETH.

As of now, the market reaction to the draft proposal appears muted, with ETH trading around $1,878, experiencing a modest increase of approximately 0.5% over the past 24 hours.
