The Mechanism Behind the Exception

The systemic risk exception allows the Federal Deposit Insurance Corporation (FDIC) to go beyond its regular mandate of least-cost resolution – where it would typically protect insured depositors while leaving uninsured depositors at a loss. It requires a two-thirds majority vote from the FDIC and Federal Reserve boards and a determination from the Treasury Secretary in consultation with the President. In a decisive move the weekend following SVB’s failure, regulators voted to invoke the systemic risk exception, ensuring that all depositors, both insured and uninsured, would be made whole by Monday morning. This decision allowed USDC to regain its peg to the dollar as Circle’s funds were restored, demonstrating the complexities of crypto’s ties to traditional banking.

The government’s intervention was not geared specifically towards rescuing USDC. Instead, it aimed at stabilizing the financial system amid fears that the fallout from SVB’s failure could lead to a widespread loss of confidence among depositors across other banks. This incident exposed the intricate relationship between stablecoins and the banking industry, revealing significant risks inherent in the exposure of stablecoins to traditional banking failures.
